What Is a Bank Guarantee for Contractors?
A bank guarantee is a written promise by a bank to pay the project owner a fixed amount if the contractor fails to meet its obligations. Contractors are commonly asked for a bid security (earnest money) when bidding, a performance guarantee after winning, and an advance payment guarantee against mobilisation advances; a guarantee can also release retention money. Banks issue guarantees within a sanctioned non-fund limit, usually against a cash margin and security. For micro and small enterprises, public buyers often exempt registered units from EMD.
Which Bank Guarantees Do Contractors Need?
The contract or tender document states the type, amount and validity of each guarantee.
| Guarantee | When it is asked for | What it protects |
|---|---|---|
| Bid security or EMD guarantee | With the tender bid | That the bidder will not withdraw and will sign if awarded |
| Performance bank guarantee | On signing the contract | That the work will be completed as per the contract |
| Advance payment (mobilisation) guarantee | Before a mobilisation advance is released | That the advance will be adjusted or returned |
| Retention money guarantee | In place of cash retention from running bills | Defects and completion obligations, while releasing cash to you |
| Financial guarantee | For specific payment obligations | Payment of an agreed amount |
Terms are set by the contract. Banks may require a cash margin and collateral against the guarantee limit.

Can MSMEs Bid Without Paying EMD?
Under the Public Procurement Policy for micro and small enterprises, registered MSEs are generally exempt from paying earnest money deposit and tender fees in central government procurement, subject to the terms of each tender. Registration through Udyam or NSIC’s Single Point Registration Scheme is used to claim this benefit.
The exemption applies to bid security, not to the performance guarantee you will need once you win. Some tenders, especially for works contracts and in some state and PSU procurement, set their own conditions, so read the tender document carefully. How Do You Get a Bank Guarantee Limit?
-
Assess the need
Add up the guarantees your current and expected contracts require, and their validity periods.
-
Apply for a non-fund limit
The bank assesses your order book, execution record, financials and security, often together with a working capital limit.
-
Margin and security
The bank usually asks for a cash margin (such as a fixed deposit) and collateral; the level depends on your profile.
-
Issue guarantees as needed
Within the sanctioned limit, the bank issues each guarantee in the format the project owner requires, for a commission.
-
Track and release
Get guarantees returned and cancelled when the obligation ends, so the limit becomes available again.
Bank Guarantee or Insurance Surety Bond?
Insurance companies can issue surety bonds under IRDAI’s surety insurance guidelines, and some project owners accept them in place of bank guarantees.
Bank guarantee
- Accepted almost universally
- Issued within a bank limit, often with cash margin and collateral
- Uses up part of your banking capacity
Insurance surety bond
- Issued by an insurer, often with less collateral
- Leaves bank limits free for working capital
- Accepted only where the tender or project owner allows it
Always check the tender document before offering a surety bond instead of a bank guarantee.
Common Cash Flow Problems for Contractors
Guarantee limits full
Old guarantees are not returned after completion, so the limit is blocked when you need to bid.
Running bills paid late
Certified bills take months to be paid, while wages and material must be paid now. See bill discounting.
Retention money locked
Cash retained from every bill adds up; a retention guarantee can release it.
Mobilisation costs upfront
Labour camps, equipment and material are needed before the first bill is raised.
What Documents Are Usually Required?
Lenders assess contractors largely on their order book and execution record. Tick what you have.
